After-Tax Returns: PPLI vs Direct Ownership

After-tax comparisons of PPLI and direct ownership must use the same investment exposure, costs, cash flows and exit date. Policy value before tax differs from spendable proceeds after surrender. In the hypothetical cases below, PPLI can improve outcomes when income is taxed annually, while direct ownership can win when gains are deferred. The result depends on recognition timing, contract charges and access rules. Neither a high tax bracket nor a long horizon guarantees an advantage.

How tax drag affects compounding

Tax drag is the reduction in a portfolio's return attributable to taxes recognised during the measurement period. Record it in percentage points of portfolio value, separately from the tax rate on taxable income. A 40% tax on an 8% fully taxable return produces 3.2 percentage points of current drag in a simplified model. It does not mean the account loses 40% of its value. Actual drag depends on income character, recognition, deductions, losses and the taxpayer.

With constant returns and no other cash flows, annual taxation reduces the amount available to compound. The direct-account formula below applies that reduction each year. Both values compound at their respective net rates. The relevant comparison is the ending amount at a specified date. The gap can grow over time, but its size and direction depend on the assumptions.

Time also compounds policy costs. A longer holding period does not automatically favour insurance if direct taxes are already deferred, costs are high, investments differ or the policy is surrendered with a taxable gain. Separate accumulation, surrender and death scenarios. Each answers a different question.

Income character and timing matter together. Interest recognised annually and appreciation recognised only at sale can produce different after-tax paths even when economic returns match. A real comparison uses the investment's tax reporting and the owner's circumstances. The family-office asset-location ledger provides a way to record those inputs.

Comparison framework and reproducible assumptions

The calculations start with $10 million of invested value and no subsequent contributions, withdrawals or loans. Returns are constant annual assumptions after the same base investment expenses, before personal taxes and incremental insurance costs. They are not current yields, forecasts or observed client results. Inflation, initial setup charges, premium taxes, financing, additional fund-level tax leakage and the value of insurance protection are omitted; those items belong in an actual proposal comparison.

The hypothetical policy deducts 0.8% of beginning-of-year value annually, so its assumed net growth rate is the investment return minus 0.8 percentage points. This is a modelling convention, not evidence of typical pricing. Actual charges can vary with age, benefits, assets, funding and contract terms. We assume equivalent investment access and valid US life-insurance treatment, including section 7702, diversification and investor-control requirements. The numbers do not establish that a carrier offers such a policy.

Scenario A: annual-tax direct ownership. Each year's assumed return is recognised and taxed, with the remainder reinvested. The selected effective rates are 45% for ordinary income or short-term gains and 28% for long-term gains. They are hypothetical combined rates, not statutory brackets or a claim about every high-income investor. The annual-tax rows assume no additional unrecognised gain at the final exit.

Scenario B: policy accumulation and full surrender. Show the policy value before surrender separately from net proceeds after surrender. The calculation assumes a qualifying non-MEC contract, unchanged $10 million investment in the contract, no loans, no surrender charge and a selected 45% effective tax on positive surrender gain. Section 72 governs the actual calculation. Non-MEC loans are generally not immediate taxable distributions, but interest, lapse and debt can change the outcome. MEC status adds separate access rules. No loan or death-benefit value is modelled here.

Scenario C: tax-aware direct ownership. Tax-loss harvesting needs actual tax lots, usable offsets, transaction costs and later basis consequences. Capital-loss limitations and wash-sale rules can matter. No automatic 1.0 to 1.5 percentage-point benefit is assumed. A separate timing sensitivity below instead assumes all gain is deferred until a year-20 sale and taxed then at 28%. That is an explicit analytical case, not a claim that every private fund or harvesting programme can achieve it.

  • Annual-tax direct value: P × [1 + r × (1 - t)]n.
  • Policy value before surrender: P × (1 + r - c)n.
  • Policy net surrender: policy value - s × max(policy value - B, 0).
  • Fully deferred direct sale: P + [P × (1 + r)n - P] × (1 - g), for the positive-gain case modelled.

P is starting value ($10 million), r the annual investment return, t the weighted rate on annually recognised direct income, n the number of years, c the assumed 0.8% incremental annual charge, s the selected 45% surrender-gain tax rate, B the assumed unchanged $10 million investment in the contract, and g the selected 28% tax on the deferred direct gain. Asset-class assumptions and corrected results

Private credit: annual income and credit risk

For the credit illustration, assume a 9.8% annual return recognised as ordinary income under direct ownership. This is a selected return, not a current SOFR-based yield. Actual credit returns and tax treatment depend on interest, fees, discounts, defaults, recoveries and the investment structure. The model does not simulate those paths.

At year 20, the direct account reaches $28.58 million. Policy value before surrender is $56.04 million, while net proceeds after the assumed surrender tax are $35.32 million. The difference between policy accumulation and net proceeds is material. The comparison table uses the same distinction for every row; none of its policy values is a quoted death benefit.

Annual income can make deferral valuable, but a credit label does not prove suitability for PPLI. Check carrier acceptance, concentration, valuation, credit losses, liquidity and all charges. Hedge funds: income character changes the result

For the trading illustration, assume an 8% return, with 80% recognised annually at 45% and 20% at 28%. The resulting weighted tax rate on the return is 41.6%. Those proportions are inputs, not a description of every macro, relative-value or event-driven fund. Instruments and tax elections can change recognition and character; obtain the actual reporting.

The year-20 direct value is $24.92 million, versus $40.17 million of policy value and $26.59 million after the assumed surrender tax. The result is smaller than a comparison that treats all policy value as tax-free cash. Review hedge fund access inside PPLI for eligibility and control questions.

Private equity and venture capital: test recognition timing

The first equity illustration assumes a 12% return, 90% recognised annually at 28% and 10% at 45%, giving a 29.7% weighted rate. It is a recognition sensitivity, not a claim that PE or VC funds realise a constant annual gain. Actual capital calls, distributions, holding periods, losses and fund expenses need a cash-flow model. This example models an investor's exposure, not a manager's carried-interest arrangement.

That annual-tax case produces $50.52 million under direct ownership, $83.58 million before policy surrender tax and $50.47 million after it. If the same 12% direct return is instead fully deferred until year 20 and the gain is then taxed at 28%, direct net proceeds rise to $72.25 million. The policy assumptions are unchanged. Recognition timing reverses the comparison; a dynasty-trust label does not determine which tax path applies.

Real estate: separate property tax from policy tax

For real estate, start by identifying the actual interest held, its owner and who controls decisions. Personal use or owner-directed property management creates serious tax-ownership questions. A REIT, fund or insurance-dedicated structure is not automatically acceptable: carrier rules, diversification, qualifying look-through and investor control still apply. Do not apply a universal 25% tax to all depreciation-related gain. IRS Publication 544 distinguishes recapture and other gain treatment; unrecaptured section 1250 gain has a separate maximum-rate rule under section 1(h). Taxes can arise at different levels of a fund structure. Policyholder deferral does not establish their elimination. Section 1031 addresses qualifying like-kind exchanges of real property held for business or investment, with conditions and exclusions. It is not interchangeable with owning an insurance contract, and neither route has a universal advantage.

Break-even analysis: current tax, costs and exit

Use the actual charge schedule and compare the same ending event. Under this simplified annual-tax model, current tax drag is return multiplied by the effective tax rate. The policy's assumed incremental drag is 0.8 percentage points. Equality between those two annual amounts describes an accumulation threshold only. It does not make policy value and after-tax surrender proceeds equal.

For a positive return r and annual incremental cost c measured against beginning-of-year value, the annual-tax threshold is t = c / r. With c = 0.8%, the thresholds are 8.16% at a 9.8% return, 10.00% at 8%, and 6.67% at 12%. These are calculated inputs for fully annual recognition. They are not typical investor tax rates or proof that a policy is cost-effective. If much of the return is unrealised, apply the tax calculation to the recognised portion instead.

The actual decision also includes funding, investment differences, initial charges, possible premium tax, surrender charges, loan interest and the owner's access plan. Recalculate at the expected access date and at earlier dates. Test lower returns, higher charges, delayed liquidity and a change in tax character. Use a separate death scenario. In the 12% example above, the policy can have a much larger pre-surrender value while its net surrender proceeds are slightly below the annually taxed alternative. A low annual threshold does not settle the exit comparison.

Death benefits and inherited-asset basis

The issued contract determines the death benefit, its option, adjustments and the effect of debt. Section 7702 qualification is not a universal contractual formula promising the greater of cash value and a fixed statutory benefit. Proceeds paid by reason of death may qualify for the income-tax exclusion under section 101(a), subject to exceptions such as transfer-for-value rules. Obtain the actual net benefit for the tested date; it is not supplied by the accumulation tables.

Directly held property acquired from a decedent can receive a basis adjustment under section 1014, subject to the covered-property rules and exceptions, including income in respect of a decedent. The adjustment can be downward as well as upward. Revenue Ruling 2023-2 addresses a completed-gift grantor trust outside the gross estate and denies a basis adjustment on its stated facts. Neither every taxable account nor every trust has the same death-time result.

An irrevocable trust does not automatically exclude insurance from the taxable estate. Section 2042 addresses proceeds payable to the estate and incidents of ownership; section 2035 can affect certain transfers within three years of death. Analyse estate inclusion separately from the income-tax exclusion and any gift or generation-skipping transfer tax issues.

Death is therefore not necessarily the direct account's largest income-tax event. A fair death scenario compares actual policy proceeds with the direct assets and their applicable basis, ownership and estate treatment. Reinvestment by a surviving trust starts a new tax and investment analysis. A prior insurance payout does not make every later trust investment tax-free.

Implications for portfolio construction

Screen investments by expected income character and recognition, then test the feasible location. An annually taxed strategy may offer more scope for deferral than a low-turnover strategy, but credit risk, liquidity, fees, available funds, insurance needs and exit taxes still matter. Index funds, municipal bonds and growth equities also have their own tax facts; a category name does not determine the optimal account.

Asset location compares ownership structures; asset allocation sets the portfolio mix. A family office or private bank should record why the chosen structure fits the family's constraints. PPLI is one possible location. Its legal conditions and insurance costs must be part of that record.

Use actual documents to replace each selected input: investment reporting, policy charges, funding limits, access terms and adviser-confirmed tax treatment. Preserve both the favourable and unfavourable cases. The worked examples demonstrate sensitivity to assumptions, not a conclusion that PPLI dominates virtually every long-horizon alternative.

Which asset classes benefit most from PPLI?

There is no universal ranking. Frequent taxable income can increase the value of deferral, but eligibility, actual investment terms, insurance costs, risk, liquidity and exit taxes can change the result. Compare feasible exposures rather than assigning a benefit to an asset-class label.

Do the policy costs outweigh the tax savings?

They can. The result depends on recognised income, costs, time and the exit event. In this article's 12% example, fully deferred direct ownership produces higher year-20 net proceeds than the policy surrender case. An annual tax-versus-cost threshold does not establish a lifetime benefit.

How is the death benefit taxed?

Section 101(a) can exclude proceeds paid by reason of death from income tax, subject to exceptions. Estate inclusion is a separate question under rules including sections 2042 and 2035. Irrevocable-trust ownership alone does not guarantee exclusion, and the contract determines the actual net benefit.

Is PPLI better than a 1031 exchange for real estate?

Neither is universally better. Section 1031 applies to qualifying exchanges of business or investment real property. PPLI is an insurance arrangement with separate investment, diversification and control requirements. Compare eligible exposures, all taxes and charges, liquidity and the same exit event.

The useful output is a reconciled comparison of net proceeds and insurance benefits under explicit assumptions. Keep policy accumulation, surrender cash and death proceeds separate. If the investment or tax assumptions change, update the conclusion.
